Strategy Masterclass Part 3: Breakout & Momentum β Donchian, Volatility & Volume Systems
π This is Part 3 of the Trading Strategy Masterclass series.
What is Breakout Trading?
Breakout trading captures the explosion of price action when it breaks through a significant level β a support, resistance, or consolidation zone. The idea is that once a level breaks, price will continue in that direction with momentum.
"Compression leads to expansion."
Strategy 1: Donchian Channel Breakout
Concept
The Donchian Channel was made famous by the legendary Turtle Traders β a group of novice traders taught by Richard Dennis who turned $1.6 million into $175 million. The channel plots:
- Upper Band: Highest high of the last N periods
- Lower Band: Lowest low of the last N periods
The Original Turtle Rules
| Component | Detail |
|---|---|
| Entry Channel | 20-period Donchian |
| Exit Channel | 10-period Donchian |
| Buy Signal | Price breaks ABOVE the 20-period high |
| Sell Signal | Price breaks BELOW the 20-period low |
| Exit Long | Price breaks below the 10-period low |
| Exit Short | Price breaks above the 10-period high |
| Position Size | 1% risk per trade based on ATR |
Modified Donchian Rules (Modern)
The original rules are too aggressive for most retail traders. Modern modifications:
- Add a trend filter: Only buy breakouts when 50 EMA > 200 EMA
- Volume confirmation: Breakout bar volume must be > 1.5Γ average volume
- ATR-based stops: Set stop at 2Γ ATR(14) instead of opposite channel
- Fade false breakouts: If price closes back inside channel within 1 bar, exit immediately
Strategy 2: Volatility Breakout (ATR-Based)
Concept
Use ATR (Average True Range) to define breakout levels dynamically. This adapts to current market volatility, unlike fixed-level breakouts.
Rules
| Component | Detail |
|---|---|
| ATR Period | 14 |
| Breakout Multiplier | 1.5Γ ATR above/below yesterday's close |
| Buy Signal | Price exceeds (Yesterday's Close + 1.5 Γ ATR) |
| Sell Signal | Price drops below (Yesterday's Close - 1.5 Γ ATR) |
| Stop Loss | 1Γ ATR from entry |
| Take Profit | 2Γ ATR from entry (2:1 R:R) |
| Time Filter | Only trade during first 4 hours of session |
Bollinger Band Squeeze Breakout
When Bollinger Bands contract (squeeze), volatility is low and a big move is imminent:
- Identify Squeeze: Bandwidth (Upper - Lower) / Middle < 4% (or at 6-month low)
- Wait for Expansion: Bands start widening
- Enter: In the direction of the breakout candle
- Stop: Opposite band at moment of breakout
- Target: 2Γ the width of the squeeze bands
Strategy 3: RSI + MACD Momentum Confluence
Concept
Combine momentum indicators to find the strongest directional moves. When multiple indicators agree on momentum direction, the probability of a sustained move increases.
Rules
| Component | Detail |
|---|---|
| RSI | 14-period |
| MACD | Standard (12, 26, 9) |
| Buy Conditions | RSI > 50 AND MACD line crosses above Signal line AND MACD histogram turning positive |
| Sell Conditions | RSI < 50 AND MACD line crosses below Signal line AND MACD histogram turning negative |
| Trend Filter | Price above 200 EMA for longs, below for shorts |
| Stop Loss | Below the last swing low (for longs) |
| Take Profit | Opposite momentum signal appears |
ADX as a Momentum Amplifier
Add the ADX (Average Directional Index) to confirm momentum strength:
- ADX > 25: Momentum is strong, take the signal
- ADX < 20: Momentum is weak, skip the signal
- ADX rising: Momentum is building
- ADX falling: Momentum is fading, prepare to exit
Strategy 4: Volume-Confirmed Breakout
Concept
Volume is the fuel behind price movements. A breakout WITHOUT volume often fails (fakeout). A breakout WITH high volume has conviction.
Rules
| Component | Detail |
|---|---|
| Structure | Identify clear consolidation/range |
| Breakout | Price closes above/below the range |
| Volume Confirmation | Volume must be at least 2Γ the 20-period average |
| Entry | On the close of the breakout candle if volume confirms |
| Stop Loss | Middle of the previous range |
| Take Profit | Range height projected from breakout point |
Volume Profile Techniques
For advanced traders, Volume Profile shows WHICH price levels had the most trading activity:
- High Volume Node (HVN): Price level where heavy trading occurred β acts as magnet/support/resistance
- Low Volume Node (LVN): Price gaps through these quickly β breakout zones
- Point of Control (POC): The single price with the highest volume β strongest magnet
Trade the idea: When price breaks out of a Low Volume Node, it tends to travel quickly to the next High Volume Node.
How to Distinguish Real Breakouts from Fakeouts
This is the critical skill for breakout traders. Here's a checklist:
Signs of a REAL Breakout β
- Volume spike (2-3Γ average)
- Candle closes decisively beyond the level (no long wicks)
- Multiple timeframe confirmation (4H and Daily both breaking)
- Breakout in the direction of the larger trend
- News catalyst supporting the move
Signs of a FAKEOUT β
- Low volume on the breakout bar
- Long wicks/tails showing rejection
- Breakout against the larger trend direction
- Quick reversal back inside the range within 1-2 bars
- No follow-through (next candle is inside bar)
The "Retest" Entry (Safer Breakout Method)
Instead of entering immediately on breakout:
- Wait for the breakout to occur
- Let price come back to retest the broken level (old resistance becomes support)
- Enter on the retest bounce with a tight stop below the level
- Better risk:reward, but you may miss fast breakouts
